Abstract

This study aims to investigate the relationship between exchange rate fluctuations and balance of trade by studying the impact of currency depreciation on the imports and exports of Algeria over the period 1986-2015. Using Engle and Granger approach to cointegration , the result show that there is no cointegration between exchange rate (henceforth ER) and balance of trade. However, by estimating the impact of ER on exports using Autoregressive Distributed Lags approach (ARDL) to cointegration, the results indicate that the Marshall-Lerner condition is not verified, which means that ER depreciation did not improve Algeria’s exports, thus, the improvement of Algeria’s exports may be linked to external factors such as global demand and world oil markets. Then, we estimate the impact of ER on imports by using Vector Autoregressive model (VAR), the results demonstrate that imports volume is inflexible to real exchange rate, nevertheless, the increase of ER leads a reduction in domestic prices compared with foreign prices, which means that exchange rate policy devaluation may contribute to the balance of trade improvement for Algeria. Keywords: exchange rate ,balance of trade, ARDL, VAR.
